How To Play The Opportunities In REITs And Preferred Stocks

sn't this what we have been waiting for? Doesn't it feel great to finally see the high-yielding spectrum of financial assets give income investors a decent buying opportunity? Well I suppose that depends on which side of the table you currently sit at. From my perspective, the lack of volatility over the last several months created excesses, which led to complacency as a result of the slow monotonous grind higher. This was especially apparent in high yield bonds and preferred stocks. Looking at the charts, cracks are emerging, and now is the time to perform all the due diligence you can so that you make informed portfolio management decisions. You should focus on areas with the largest dislocations that also coincide with your risk profile and goals. For clients of our firm, we are taking a close look at building a position in preferred stocks near the current levels. There are a few options in this space, but narrowing down our list, the two most likely candidates are the iShares Preferred Stock ETF (PFF), and the First Trust Preferred Securities and Income ETF (FPE). FPE is a fairly new fund and is actively managed, for those that aren't familiar with the intricacies of an active vs. passive ETF, I wrote an article comparing the two.

Investment bubbles and speculative manias have existed for as long as humans have been involved in markets. Is it possible for investors to identify emerging bubbles and then profit from their inflation? Likewise, can investors avoid the bursting of these bubbles, and the extreme volatility and losses found in their aftermath to survive to invest another day? Over 70 years ago, Benjamin Graham and David Dodd proposed valuing stocks with earnings smoothed across multiple years. Robert Shiller later popularized this method with his version of the cyclically adjusted price-to-earnings (CAPE) ratio in the late 1990s and correctly issued a timely warning of poor stock returns to follow in the coming years. We apply this valuation metric across more than 40 foreign markets and find it both practical and useful. Indeed, we witness even greater examples of bubbles and busts abroad than in the United States. We then create a trading system to build global stock portfolios, and find significant outperformance by selecting markets based on relative and absolute valuation. Meb will also speak about 13-f research, and "hacking the hedge funds". Mr. Faber is a co-founder and the Chief Investment Officer of Cambria Investment Management. Faber is the manager of Cambria's ETFs, separate accounts and private investment funds for accredited investors. Mr. Faber has authored numerous white papers and three books: Shareholder Yield, The Ivy Portfolio, and Global Value. How to invest in bonds Bonds - funds vs. individual So now that we've looked at attributes of various bonds and other fixed income investments, let's see how you might go about actually investing in them. First, I'd recommend that you limit your fixed income investing to mutual funds, banks or insurance companies. With the exception of US Treasuries, buying individual bonds is generally not a good idea unless you have at least $50,000 to invest in a variety of bonds. Unless you have that much money to put into bonds, you'll lack the diversification necessary to reduce credit risk to a manageable level. Also, the secondary market in bonds for individuals is not very good, so you're better off sticking with mutual funds. You can, however, buy your own US Treasury bonds. You can buy them directly from the US government at little cost. But I'd stay away from US EE savings bonds. These offer poor yields and you can easily lose up to six months in interest if you aren't careful. EE Savings bonds have minor tax advantages, especially when it comes to paying for college, but the rules are complicated and limited to lower income people. Savings bonds just aren't great investments. Bond market is efficient - like a commodity If you decide to use a bond mutual fund for investing, remember that bond funds offer higher yields than banks, but the bond fund will complicate your taxes. See my tape on mutual funds for more information on fund taxation. Also, when investing in a bond fund, don't pay for a so-called hot manager who charges you high fees and justifies these fees by trying to beat the bond market. Bonds and other fixed income investments are largely commodity products. Consider, for example, the US Treasury market. The Treasury market is huge, and all the securities have the same, excellent credit rating. There's no reason to pay high fees for a US Treasury bond fund, yet some funds charge their investors over 2 percent in fees. These investors are simply wasting their money. With US Treasury bonds currently yielding about 7 percent, these investors are giving up almost a third of their income. They could just as easily shift to a US Treasury bond fund that has an expense ratio of only 0.3 percent. Watch out for temporary fee waivers However, especially with money market mutual funds, you need to be careful that the fund's current high yield isn't the product of a temporary fee waiver. To attract new investors, many funds waive their management fees for six months or so. This raises their reported yield, and new money pours in. After the fund has plenty of new investors, the fund raises its fees again back to its old levels. Maybe pay more for junk bond managers About the only time you might want to pay extra for a bond fund manager is in the area of junk bonds. Most investment grade bonds already are rated by independent rating agencies like Moody's or Standard & Poors, so it's doubtful that your bond fund manager can add value by picking out the good credit risks from the bad ones. But junk bond investing is trickier. Here it may pay to hire fund analysts who will dig deeply to discover a company's true ability to pay off its debt. In this case, it's more like trying to find a good stock. Still, you shouldn't pay more than 1 percent of assets to find a good junk bond fund. Copyright 1997 by David Luhman

"Healthcare is a secular growth industry that is less tightly tied to economic growth," said Woodard. "And it's the beneficiary of persistent themes like cost containment and quality improvement that will be at play irrespective of political changes." One of Woodard's favorite stocks in the space is Cerner, up 4% year-to-date, saying the healthcare information technology specialist is not too expensive at 23 times 2017 projected earnings considering its growth prospects. "Cerner is a play on the digitization of healthcare records," said Woodard. "The sharing of best practices continues to be a major theme, as well as better analysis." Express Scripts is another one of Woodard's top picks. The pharmacy benefit manager has seen its shares drop 19% thus far in 2016 as the drug pricing debate rages on. However, Woodard said this is overblown and the company is very much "aligned with cost containment initiatives" in the industry. Finally, Woodard is a fan of Intuitive Surgical, which has seen its shares rise over 23% so far this year. In July, Intuitive Surgical blew second-quarter estimates out of the water with revenue rising 14.3% to $670.1 million compared with the $642 million estimate. The number of procedures worldwide increased 16%, driven primarily by general surgery and urologic procedures. Surgeons performed 187,459 procedures during the second quarter using the da Vinci system. Per procedure, the company earned $1,810 in consumable revenue. "Intuitive Surgical is a disruptor in the surgery market. It's one of the most exciting companies out there," said Woodard. How to Protect Your Portfolio From Rising Interest Rates

May has been a month of change in the bond market as the CBOE Interest Rate 10-Year T-Note (INDEXCBOE:TNX) has rocketed from a low of 1.6% earlier in the month to a new breakout high of over 2.1%. To put it in percentage terms, the benchmark index has risen over 25% just this month alone. That is a tremendous jump which has been fueled by recent Federal Reserve comments that signal a possible tapering of their bond purchasing program. In addition, we have seen the stock market continue its relentless climb which has been a catalyst for money coming out of bonds and into hot sectors of the market like financials and healthcare. The question on everyone's mind is: Does this breakout in yields signal a new trend change or will the cycle reverse and we see a flight to quality in bonds? I believe that the overriding factor in this debate will be whether or not the stock market can continue to push to new highs. If stocks remain resilient, then we will most likely continue to see yields climb to the next area of resistance at approximately 2.4%. However, if stocks roll over and we see a return of volatility in equities, then we will most likely see money coming back into the safety of fixed-income. I am more inclined to favor at least a moderate correction in stocks in the short term which would be a positive for bond holders. That being said, if you are overweight fixed-income in your portfolio, there are still several actions that you can take to reduce your exposure to rising interest rates and cushion your portfolio against inflationary forces.

Bond Fund Bullwhip effect - Retirement allocation causes dramatic target date re-balancing

In the previous episode regarding your 401k, we talked about the benefits of using a target date fund as a reference and custom allocation of 401k investments, but not actually purchasing the fund, because we weren't interested in the double-fees of a fund-of-funds, nor were we interested in the allocation, which looked a little too conservative. Instead, we preferred to make our own allocation and use the target date fund simply as a reference. Well, now we actually do purchase a target date fund. Not as a brainless one-size-fits-all solution, but as a bond fund allocation for people outside of 10 years of retirement. For example, if look at the allocation of a Target Date fund that is 25 years away from the target retirement date, we see only one of the top-ten assets (85%+ of the portfolio) is a bond fund, and we see this fund currently receives 4.44% of the total capital. If we examine this particular bond fund, we see it has a very normal 5-year return of 3.98%. We can assume, like most bond funds, that this is a very stable return and the amount of capital devoted to this fund will increase substantially over the next 25 years (as the target fund nears the target date and becomes more and more stable). The stable return should remain the same. We can also assume that other bond holdings and defensive funds will begin to appear in the top-ten holdings, and that by the target date, the target date fund will be 100% allocated in stable value positions. If the reference fund is suggesting allocate 4.44% to a bond fund, this could be interpreted as any stable value investment, so as to diversify our allocation away from the more volatile investments in the portfolio, and to be counted on 25 years from now. Twenty-five years from now, this would include target date funds. But when I compare a bond fund (3.98% 5-year return) to a target date fund (13.26% 5-year return), and know that both of these investments will be 100% stable in 25 years, I don’t need to start in a bond fund now, because I will be using the target date fund as my bond allocation. Sure, the lows will be lower, but I have the time to recover so I’m comfortable with the risk. I will suffer through the volatility. I know I won’t maintain the current 10% premium yield, but I’m also confident the equities can outperform a bond fund in the long run. I’m taking the upside. In the future, the bond allocation will grow to become a substantial share of my allocation, and my target fund will grow to become a large part of my portfolio, at which point I will then begin diversifying directly into stable value bond funds (supplementing my stable value exposure). As I begin adding stable bond funds to my portfolio, my allocation further increases (from 4% to 100%). And as I near retirement (inside of 10 years), I will begin re-balancing toward even more stable value investments (huge chunks at a time). And all of this will be going on while my target date fund (from 20 years ago) will be tapering into its own bond fund investments, creating a bullwhip effect. The entire portfolio will be getting swept into stable value bond investments.
